This guest post was written by Steven P. Feldman, professor of business ethics at the Weatherhead School of Management, Case Western Reserve University, Cleveland, Ohio. Feldman is the author of Trouble in the Middle: American-Chinese Business Relations, Culture, Conflict, and Ethics (Routledge Publishers 2013).

The middleman is an ancient institution in Chinese society, rooted deep in the Chinese political-economic system. As long as an authoritarian government is above the law, there will be a premium on “connections.” In fact, for those inside this system, the Chinese political economy can be very efficient. The middleman has long thrived in this situation, connecting people in a dynamic mixture of power, information, resources, and opportunity.

In recent years, this business model has begun to change, at least when it comes to foreign investors. The growing experience and wherewithal of foreign businesses operating in China is increasing pressure on middleman margins. This has led middlemen to professionalize their services and expand their offerings throughout the supply chain. No longer are connections always enough to attract customers. Technical and analytical skills are often needed. Even then, the high profit margins of the early days of reform may be over for many.

A measure of financial performance calculated as operating cash flow minus capital expenditures. Free cash flow (FCF) represents the cash that a company is able to generate after laying out the money required to maintain or expand its asset base. Free cash flow is important because it allows a company to pursue opportunities that enhance shareholder value. Without cash, it’s tough to develop new products, make acquisitions, pay dividends and reduce debt.

Okay, good, so Unilever has been able to consistently grow its revenue per share over the past seven or eight years. Other than a couple of large spikes in the late 1990s and early 2000s the revenue per share has been growing steadily since at least the mid 1990s. Thinking back to similar U.S.-based companies I’ve recently reviewed, Unilever’s revenue growth rate seems to be slower than their U.S. rivals, which may help explain Unilever’s lower valuation than some of the U.S.-based rivals. Now let’s take a closer look at the earnings-per-share (EPS) and free-cash-flow per share (FCF) growth.

Additional strengths supporting Aflac’s business model can be found by reviewing their common equity or book value (ceq), the lime green line on the following graph, in comparison to their current market value (mkval), the aqua colored more jagged line on the graph. Aflac’s book value has increased steadily except for a minor pause during the Great Recession of 2008. In contrast, their market value has been much more cyclical and erratic. I believe this additionally reflects current undervaluation of Aflac’s shares. This further supports my contention that Aflac is a great business that is currently on sale.

Some investors…believe that we are too negative on Sears Holdings’ outlook…So let’s accept their math and take the low end of their assumed improvements. Based on that, we would add $1 billion to EBITDA from initiatives, which adding to trailing twelve months would give them positive EBITDA (yes you read that right) of $300 million. Here is the problem. The bulls on Sears argue for the most part that the value is in the real estate and brand names. If Mr. Lampert is trying to make it as an operator we should value them as such, but that’s a bigger problem. Using a positive $300 million EBITDA, that would imply a multiple of 29.5x lets say in 2017 to give them time for the turnaround. That would place their multiple well above anything we cover, including our best growth names such as The Container Store (TCS), Tractor Supply (TSCO)…Lumber Liquidators (LL), and CarMax (KMX). So if one accepts the turnaround and we give them an eight multiple of EBITDA three years out, a somewhat generous multiple for a non-top-line grower, then the value of the equity would be negative. H’mmm. Maybe the company should explore the asset sale. Said another way, this remains a significantly overvalued stock and while we are not moving to a negative target price, we maintain our $20 price target.

    M. Spencer Green/AP CarMax (KMX) reported quarterly results last week. The market didn’t like it. Shares of the leading used-car dealer fell by 4 percent on Friday, carrying over into another 4 percent loss on Monday. It wasn’t a bad report — Wall Street was just holding out for a better overall performance as sales and earnings fell short of expectations. CarMax’s report offers a great glimpse into trends of the resale market, which tops the 16 million or so new cars sold every year. Let’s go over a few things that CarMax was taught us this time around. CarMax’s Model is Gaining Popularity Used-car salesmen used to have a shady reputation, but today’s youth will probably have to stream a copy of “Used Cars,” a 1980 film with Kurt Russell, to get that feeling. No longer do we automatically think of slick-talking salesmen trying to unload lemons. CarMax offers an experience that’s a lot closer to new car showrooms with clean floors, massive selection and sales reps that don’t necessarily have a hidden agenda because the cars are sold at haggle-free prices. What you see is what you will pay. Potential car buyers seem to like it that way. CarMax claims that its market share has risen by 17 percent over the past year in terms of its core product of selling cars that are no more than 10 years old. Folks Prefer Newer Used Cars The economy’s improving, but that doesn’t mean that everyone can afford a new car. In fact, CarMax posted its best store-level comps growth in terms of the number of vehicles sold at its lots since 2002. It sold 12 percent more used cars at the individual store level last year than it did in 2012. However, these folks still don’t want to drive really old cars. CarMax revealed during its conference call that 70 percent of its sales are for vehicles that are 4 years old or newer. It’s Getting Hard for Drivers with Bad Credit to Get the Keys One of the negative surprises in CarMax’s report is that the number of car sales going through t
