As biotech stocks like Alexion Pharmaceuticals (ALXN), BioMarin Pharmaceutical (BMRN), Incyte (INCY), Regeneron Pharmaceuticals (REGN) and Vertex Pharmaceuticals (VRTX) get ready to report earnings, Piper Jaffray’s Joshua Schimmer and team write that they “would not be surprised to see the volatility continue.” They explain why:

    Bloomberg News

Macro considerations have continued to weigh on stocks whenever they’ve shown signs of life and consensus estimates for many of the large cap companies have been declining. With the sector’s underperformance, the delta in the average PEG ratio for biotech growth companies (excluding Medivation (MDVN)) compared to non-biotech growth companies is slightly wider than it’s been for most of the year. As such, we remain constructive on the sector. That said, while valuations are attractive on a relative basis, there remains some uncertainty for the group and we would not be surprised to see the volatility continue…

We’ve been tracking the difference in PEG ratios between the biotech growth companies versus non-biotech growth companies (defined as market cap >$5B, EPS CAGR >20% by consensus, EPS >$1.00). The average biotech growth 2017E PEG ratio is now 0.4 points below that of non-biotech growth. Historically, when this spread widens, the biotech sector tends to outperform. We do note that in the past biotech has reached PEG ratio levels 0.5-0.7 below that of non-biotech growth alternatives, and we are seeing downward estimate revisions for many biotech names. if these trends continue for the sector, the spread in PEG ratios may be overstated and the sector could continue to languish. However, we are optimistic that bottom lines (if not top lines) will meet or exceed expectations as we head into 2Q earnings.

2Q outlook stronger for bottom lines than top lines, we believe: The outlook for 2Q is difficult to predict based on our recent IMS scrip ana

Advisors’ Opinion:

Although we were not surprised by the move yesterday we did not take an overly aggressive stance in positioning the portfolio to benefit from the Fed not tapering. We were long, but we did not initiate any trades solely for the purpose to benefit from the announcement. We are more interested in the long-term wealth building of portfolios right now and as such believe that readers should look to our recent winners that had pullbacks yesterday as buying opportunities. Specifically, we like Ameritrade (AMTD), Charles Schwab (SCHW) and MetLife (MET) which all saw pullbacks ranging from 2.5% to a bit over 5.5% in yesterday’s session. We highlighted the discount brokers as a sector to watch right before the latest takeoff and our belief is that although rates remain unchanged the brokerage business will continue to perform strongly. The next big move up will be as rates rise, but even if one has to wait for this move it will be well worth it for one’s portfolio.

Advisors’ Opinion:

  • [By Jonas Elmerraji]

Lincoln National (LNC) is a financial stock that’s forming a channel of its own… But with a twist.

That’s because the $12 billion wealth management firm is moving sideways in a range-bound trade called a rectangle. The setup gets its name because price action is essentially “boxed-in” by resistance above shares at $45, and support to the downside at $42. Instead of buying within the channel, rectangles are breakout trades – you want to trade this name when it breaks outside of the box.

That means that a move through the $45 level is a buy signal, and a move through support at $42 is an indicator that it’s time to sell (or short) LNC. Right now, there’s some extra bias to the upside – typically, rectangles are continuation patterns, and since Lincoln’s preceding price action was up, it’s likely next move is up as well. Still, it doesn’t become a high probability trade until the breakout happens, so wait to get your direction from the market.
