Given revised commodity deck forecasts (particularly for Steel and Gold) and improved Balance Sheet health (Steels, Precious and Industrials Metals) we are upgrading our ratings on several stocks in our coverage. We generally favor companies that have already initiated specific self-help, have low-cost assets and are less exposed to China supply and demand dynamics. In Steels, we have increased our rating from Hold to Buy on Nucor (NUE) and from Sell to Hold on US Steel. We have also upgraded Kinross Gold (KGC) to a Hold on valuation…On higher-than-peer valuations, we reiterate Sell-rated Coeur Mining (CDE), Franco-Nevada (FNV), Goldcorp (GG), Teck Resources (TCK) and highly leveraged AK Steel given preference to issue further equity if possible.

We have seen several dividend cuts in the recent past, including Anadarko Petroleum cutting its dividend by 81%…and we expect more companies to follow suit. Chesapeake Energy (CHK), ConocoPhillips (COP), Encana,Marathon Oil and Noble Energy (NBL) are among energy companies that have also cut dividends in the past 12 months, but dividend requirements even after several cuts will consume ~26% of 2016 estimated cash flow at current dividend rates (15% excluding Occidental Petroleum (OXY)) for the large cap E&Ps we cover. Barclays analyst Thomas Driscoll and team argue that Chesapeake Energy (CHK) is still worth just a buck a share despite its better-than-expected earnings and recent asset sales:

    Associated Press

Asset sales, a stronger outlook for cash flow and falling debt improve Chesapeakes outlook but do not justify a premium multiple to peers.Chesapeake reported strong Q1 results along with a $470 million asset sale. Chesapeake has now announced $1.2 billion of asset sales this year with only a modest negative impact on production. We estimateChesapeake trades at a 5-10% premium to peer group multiples of mid-cycle debt-adjusted cash flow…

Chesapeaketrades at a debt-adjusted cash flow multiple of 8.5x mid-cycle estimates a 5- 10% premium to peers using market prices for the convertible pref notes. This multiple has fallen sharply as a result of the additional $470 of asset sales that were announced, an increase of ~$700 mm in 2016-2017 cash flow estimates and a 16% increase in 2018 cash flows. If we were to use the face value of the convertible preferreds, the premium rises to 20-25%. While we applaud the progressChesapeake has made, we believe a premium multiple is unwarranted. We are trimming our target multiple to maintain our $1 price target.

Shares of Chesapeake Energy have dropped 4.8% to $5.43 at 1:50 p.m. today, while the Energy Select Sector SPDR ETF (XLE) is little changed at $65.44.

Advisors’ Opinion:

  • [By Vincent Ho]

Baidu (BIDU) has made impressive gains in the last 3 months. There are some very insightful articles on SA that argue for a bullish stance based on valuations. There are other articles on SA which cover the recent acquisition of 91 Wireless. This article is different in that it offers an overview of Baidu’s business model in relation to its dependence on online advertising. Understanding the direction of the internet is important to predict future revenue growth. Significantly new competition from Qihoo (QIHU) is also something Baidu has never experienced before. There are doubts if Baidu has enough tools to clean up its act and regain market share.
