We’ve Made Huge Gains From M&A Deals Recently — Get Ready For More…

Thanks to a June swoon, my beloved Chicago Cubs started throwing around the dreaded r word. As a lifelong fan, Ive become used to this sort of thing in most years. But still, it didnt make it any easier.

Rebuild. Thats sports talk for jettisoning your highly-paid stars, writing the season off as a loss, and regrouping next year with a younger core of prospects.

Sure enough, General Manager Jed Hoyer dealt away most of the starting lineup in a flurry of one-sided trades. The ax fell on no less than seven heads (some joked that even the hot dog vendor was being traded to Cleveland). In the span of a few days, several of the most beloved players in the history of the franchise were sent packing.

Even first baseman Anthony Rizzo had to go. The popular fan favorite and four-time gold glove award winner was signed by the hated New York Yankees driving their annual payroll well past $200 million. But in the end, fans can only trust that Presidents and GMs will make smart decisions that yield the best long-term results. Time will tell.

The same is true in the corporate world, where executives are always tasked with getting the most productivity out of their assets. That often means divesting units that underperform (or no longer fit) and acquiring new pieces to fill gaps and round out the team.

Weve seen quite a bit of this lately. According to Refinitiv, global merger and acquisition (M&A) activity has reached $2.4 trillion thus far in 2021 more than double the deal-making volume from this time last year. Clearly, managers are making up for the lost time.

And this could be just the beginning…

The Casinos Landlord Gets Bigger & Better

As one of the nations largest real estate trusts, VICI Properties (Nasdaq: VICI) hasnt been shy about making bold acquisitions. It has only been a few months since the company extended a $4 billion offer for the iconic Las Vegas Venetian resort.

The new owner just signed a 30-year lease at the rate of $250 million per year about $684,000 per day. For VICI, thats a healthy return of 6.25% on its investment. Yet, this transaction pales in comparison to the companys latest conquest.

On August 4, VICI announced plans to assume control of MGM Growth Properties (NYSE: MGP). The transformative $17 billion stock-swap deal will give VICI the keys to mega-resorts such as Mandalay Bay and MGM Grand. The company already owned much of the real estate on the north end of the Las Vegas strip. Now it controls the south end as well.

Whereas VICI was created as a holding vehicle for Caesars and Harrahs branded casinos, MGM Growth Properties was formed to manage the real estate of MGM Resorts (NYSE: MGM). These two REITs share the same business model just different tenants.

Once this deal is finalized, VICI will add 15 new properties containing 33,000 hotel rooms and millions of square feet of convention meeting space. That includes the Mirage, Excalibur, Luxor, and New York New York. You might say the company is going all-in on the Las Vegas market. But the portfolio is geographically diverse and spreads from coast to coast. Future rental income will be split roughly 50/50 between Las Vegas and other regional gaming markets.

As the new landlord, VICI will be raking in $860 million in annual rent via a 25-year master lease with automatic rate bumps each year to keep pace with inflation. Even by Las Vegas standards, this is a big transaction. It will create the worlds largest experiential real estate owner, with an enterprise value of $45 billion.

There are several long-term strategic benefits to this merger. But for now, the merger will be immediately accretive to cash flows. The company expects to generate $500 million in surplus adjusted funds from operations (AFFO) annually after dividend distributions. That cushion leaves room for future rate hikes, and weve had one already. Management just approved a 9% increase in the quarterly dividend to $0.36 per share which raises the yield to a healthy 4.5%.

I see nothing but positives from this merger. MGP has expanded rapidly since its 2016 IPO, lifting its own dividends by 44%. Better still, these high-quality resorts were purchased at a 30% to 40% discount to what it would cost to build them today. And its worth noting that MGP collected 100% of its contractual rental income last year, despite worst-case scenario Covid lockdowns.

You dont typically expect a REIT to outperform the S&P 500, but thats exactly what weve seen with VICI. Weve owned it in our High-Yield Investing portfolio since the summer of 2018, delivering a return of 67%, compared to the S&Ps 60%. But with this deal in place, its still worth a look for investors today.

Who Knew Trash Could Be So Profitable?

I first recommended Covanta (NYSE: CVA) just over a year ago in July 2020. At the time, many industries had been disrupted by Covid lockdowns and the future was uncertain.

But trash pickup was never in doubt. Covanta is one of the nations top providers of waste-to-energy (WtE) services. The company owns or operates 41 WtE facilities in North America. These plants take in 21 million tons of unwanted municipal garbage each year and convert it into 10 million megawatt-hours of electricity enough to power more than one million homes.

Like solar and wind power, solid waste is deemed to be a clean, renewable fuel source.

This is a beautiful business model. Other power generators must pay for their raw materials (coal, natural gas, etc.). But Covantas fuel is free. Better than that the company is paid to take it. Covanta provides waste disposal services to both commercial businesses and public sector entities, typically under long-term contracts.

So the company is paid to empty dumpsters, and then gets paid again when the contents are turned into electricity for utilities and other buyers. And those annuity-like, contractual revenues fuel an above-average dividend.

Apparently, we werent alone in our high regard for Covanta.

Just recently, a privately-owned infrastructure fund came forward with a generous $5.3 billion offer (including the assumption of debt). The buyer has agreed to pay $20.25 per share. A month ago, before rumors of a buyout started to swirl, CVA was trading at $14.78. Thats a healthy premium of 37%.

CVA is currently trading near the $20.25 bid price, an indication that the market sees few regulatory obstacles standing in the way of this deal. The buyout has propelled the stock past its pre-Covid levels to a new all-time high.

It’s nice to be on the receiving end of a takeover. It means we were able to enter the stock below $10 and exit above $20 pocketing a nice triple-digit gain in about a year.

Closing Thoughts

Ive said it before, but it bears repeating… As we emerge from the Covid pandemic, expect to see a wave of deals over the next few years. Corporate coffers are full and interest rates are at record lows, which means its never been easier for companies to buy their way into growth.

All that to say, these two examples won’t be the last of deals like this. Get ready to see a lot more buyout activity in the months ahead.

Investors seemed to cheer as the tech giant beat expectations despite the data handling issue. Eyes will turn to the Seattle area later today as Amazon.com, Inc. (NASDAQ: AMZN) and Microsoft Corporation (NASDAQ: MSFT) report earnings after the bell.

Sports Betting Opens New World For Gaming Companies

Casinos and gaming suppliers are tripping over themselves to show how excited they are about the Supreme Court overturning a law that banned sports betting in every state in the U.S. except Nevada. Caesars Entertainment (NASDAQ:CZR), MGM Resorts (NYSE:MGM), and Scientific Games (NASDAQ:SGMS) all released statements in support of the potential of expanded sports betting with Scientific Games saying it could be the “greatest wave of gaming expansion in the United States in the past 20 years.”

There’s no question that sports betting is already big business and legal sports betting is a big opportunity. But it could be years before laws are passed nationwide allowing for sports betting, and, as investors, we don’t know how the move will play out.

The opportunity

Legalizing sports betting will bring an industry worth tens of billions of dollars per year out of the shadows of illegal betting, but it’s unclear just how big sportsbooks will be to casinos. The American Gaming Association estimates $150 billion is bet on sports per year, but that’s likely on the high side of the opportunity. Jay Zagorsky recently wrote that the sports betting industry would be about $67 billion if it matches the level of play that the U.K. does per person.

Nevada saw about $4.8 billion bet at sportsbooks in 2017, so a range of $67 billion to $150 billion is probably correct for legal sports betting across the U.S. But keep in mind that each state will have to pass its own laws to govern sports betting.

Casinos and gaming suppliers could have a huge win on their hands

If sports betting is legalized in a large number of states, it isn’t as if there will be a sportsbook on every corner. In Nevada, players have to deposit money at a casino sportsbook before they can bet on games. But from there they can bet anywhere in the state. If that becomes a model for the rest of the country, all gaming companies will need is the ability to intake betting dollars and have an app for users to place bets through. Companies like Caesars, which has gaming licenses in 13 states, or Penn National Gaming (NASDAQ:PENN), which has 20 jurisdictions, have the broad footprint to build out their sportsbook infrastructure quickly.

One of the reason suppliers like IGT (NYSE:IGT) and Scientific Games are reacting positively is because they’ll likely provide the betting infrastructure casinos use. IGT powers MGM’s playMGM app that takes sports bets in Nevada today. It could easily scale that technology nationwide. Scientific Games sees its OpenBet product suite providing similar solutions to its customers.

It’s not yet clear whether online sports betting in the absence of a physical location will be broadly legalized. For example, The Stars Group, which owns PokerStars, PokerStars Casino, Full Tilt, and other online betting brands is hoping to get in on the sportsbook action in the U.S. The company already has millions of customers on its platforms and great brand awareness. But a lack of physical locations could limit its entrance into U.S. sports betting, so the rules of the game state by state will be important for investors to watch.

Not all sports leagues are as excited as casinos

Some sports leagues are pushing back against legalized sports betting. The NCAA is against betting and the NFL has called for Congress to enact a framework for betting, rather than leave it entirely up to the states. The NBA also supported a regulatory framework on a federal level.

The NBA, MLB, and even PGA Tour are also trying to capitalize on the opportunity with what they’re calling an “integrity fee,” hoping to take a cut of any money gambled on their league. That hasn’t been received well by casinos, but the leagues are trying to get in on the action if they can.

Bringing sports betting out of the shadows is going to get a lot of attention from gaming companies, and those allowed to take take a part of the action could see billions of dollars in new revenue.

Now, listeners, you’ve heard us talk quite a bit about Wells Fargo over the past, oh, I don’t know, six to eight months, but particularly in the last couple of episodes. We’ve had quite a bit to say about the company. Warren Buffett, not surprisingly, was asked about Wells.

Matt Frankel: Yeah. It’s actually interesting, I don’t know if you were watching the live stream during this, but, when they were asked the question, the question was worded to the effect of, “At what point do you just give up and get out of Wells Fargo?” And the audience cheered the question more than they cheered Buffett’s response. This is a very common question that people have about Berkshire’s Wells Fargo investment. But, Buffett kind of gave the indication that not only does he not want to sell, he thinks Wells Fargo is going to do particularly well in the coming years. In fact, this morning, he told CNBC that he thinks Wells Fargo will outperform the other big banks over the next 10 years. He stopped short of telling investors to buy any more.

Casino Companies Get Good News From Japan

Global casino operators had a run of good luck recently after the cabinet of Japanese Prime Minister Shinzo Abe passed a casino bill that would legalize casino gambling in the country. While many observers had been expecting two licenses to be initially approved, the cabinet has called for three, along with other measures that could help spawn a viable industry.

With a June 20 deadline before Japan’s legislature adjourns, the prime minister is pushing for the Diet to take up and approve the bill.

A big bet for Japan

Unlike in the U.S., important legislation in Japan typically emanates from the cabinet, and the legislature — called the Diet — then considers it. Cabinet members are also typically members of the Diet. According to The Japan Times, last year, the Cabinet proposed 75 laws, all but four of which were passed by the Diet while just 12 bills were approved from the 164 that were initiated from within the Diet.

Because the Abe administration is pushing hard for the casino legislation to be approved, there’s a very good chance it will be. Among the bill’s provisions are:

A 30% tax on gross casino revenues. A $55 casino entrance fee for Japanese citizens (tourists can enter free). Japanese citizens would be limited to three casino visits a week, or 10 per month (no limits on tourists). Casino space limited to just 3% of an integrated resort’s total square footage.

Although estimates of just how lucrative the Japanese casino market could become have trended lower as the reality of legalization has moved steadily forward — initially it was estimated to be worth some $40 billion, but analysts now peg it closer to $15 billion — it would still be worthwhile for Las Vegas Sands (NYSE:LVS), MGM Resorts (NYSE:MGM), and Melco Resorts & Entertainment (NASDAQ:MLCO) to spend the $10 billion or more they’ve pledged should they win one of the licenses.

Willing to go all-in

Sands is looking at Yokohama and Osaka as potential sites for a casino, though it would take any place it was given. MGM CEO Jim Murren is also excited about the developments and considers his resort to be one of the front-runners for a license, though he admits any decision is probably three or four years away. Meanwhile, Hong Kong-based Melco has developed security measures that will likely prove popular with gaming regulators because it can track the movements of Japanese citizens.

Any winning bid would likely have to contain proposals on how the casinos would help curb gambling addiction, a serious problem in Japan and one of the primary reasons public sentiment is negative toward legalization. Some estimates say gambling addiction is five times higherin Japan than in other developed economies with legalized gambling.

The economic benefits of casino gambling, though, have undoubtedly carried more weight in the cabinet, and now that the administrative body has approved its plan, all eyes turn to the legislature to see whether the coalition Prime Minister Abe has assembled can push the bill through to reality.

The ECB announced a kitchen sink easing package this morning that exceed the markets expectations. In addition to lowering all three of its target rates this morning it also expanded its Asset Purchase Program (APP), and announced a new series of TLTROs (see pg. two for more details.) The markets reaction was initially positive the Euro depreciated versus the US dollar, European bond yields declined, gold declined, the Euro Stoxx Bank Index strengthened (as did the broader Euro Stoxx Index) – but all measures reversed their trend as ECB Chairman Draghi explained the changes further. In particular, the market reacted negatively to Draghis mention of an inevitable floor in negative interest rates and ruling out of a tiered deposit rate system; European banks were quick to criticize the ECBs negative interest rate policy. Its hard to see what else the ECB could have announced, but ECB Chairman Draghi appears to have lost the markets trust. Banks are central to the ECBs ability to stimulate growth and it remains to be seen whether the incentive of free loans through TLTROs will be enough to cushion the blow of negative interest rates tightening financial conditions.

    Friday was a strong day on Wall Street, as major benchmarks finished higher by 1% to 2%. Market participants focused their attention on the April jobs report, which included a drop in the unemployment rate to 3.9%, its lowest level in more than 17 years. Nonfarm payroll gains of 164,000 weren’t extremely strong, and some saw wage growth of just 2.6% as bad news for workers. Yet from many investors’ perspective, weak wage growth is actually a positive, as it indicates a lack of inflationary pressure that’s good for most stocks. Good news regarding several key individual companies also helped stoke favorable sentiment.
