Investors need to exercise caution to hold energy company shares like Chevron (NYSE: CVX), as well as basic material companies like Dow Chemical (NYSE: DOW) and Alcoa (NYSE: AA). Also, ETFs representing the energy or basic material sectors need to be reevaluated during periods of the U.S. dollar moving higher.
At the same time, these companies and sectors often thrive during weakness in the greenback.

good investments

Construction and aerospace company United Technologies Corporation (NYSE:UTX) is a good stock for investors willing to take a longer-view on matters. While the company’s near-term earnings growth expectations are nothing to write home about, the company is positioning itself for strong long-term growth and management can take corporate action in order to generate value for investors. Let’s take a closer look a why United Technologies is an attractive stock.

UTX EV to EBITDA (TTM) data by YCharts

The value pick in the multi-industrial sector

As you can see in the chart of EV to EBITDA above, United Technologies is the cheapest stock in its peer group, and it’s worth noting that Finland’s KONE and Ingersoll-Rand (NYSE:IR) are key competitors in elevators and heating, ventilation and air-conditioning (HVAC), respectively. Spirit AeroSystems also competes with UTC’s Aerospace Systems (UTAS). Perhaps the reason for United Technologies valuation discount is that the market isn’t attracted by analyst forecast for just 6.3% EPS growth for in 2018, not least because it comes after a year of flat EPS growth.

American Airlines (Nasdaq: AAL) is my top pick among the major carriers. Profitability took a big hit last year when wages were increased significantly and management has already acknowledged higher fuel prices with a cut to its earnings target for this year. Taking the wage hit last year should mean less pressure in 2018 and margins could surprise to the upside.

A similar story was repeated this morning by American Airlines Group Inc. (NYSE: AAL), which posted stronger earnings than analysts were expecting. But its shares slid on a warning about higher fuel prices and other input costs. Also lower this morning were shares of Southwest Airlines (LUV), which reported earnings roughly in line with estimates. The Dallas-based airline, still reeling from a recent mid-air mishap, saw its shares lose over 4 percent in early trading.

Conventional wisdom states that high oil prices are bad for airline stocks. Historically, profit margins have tended to be slim in the airline industry, and cutthroat competition made it hard to raise fares enough to offset big cost increases.

By contrast, airline analyst Rajeev Lalwani of Morgan Stanley recently told clients that rising oil prices could be good for airline stocks like American Airlines (NASDAQ:AAL), Delta Air Lines (NYSE:DAL), and United Continental (NYSE:UAL). He argues that higher oil prices will encourage airlines to be more disciplined about their capacity growth and spending and that multiple expansion will outweigh the impact of lower earnings.

This line of argument seemed plausible a year or two ago. However, airlines haven’t changed their capacity plans very much in response to higher oil prices. Without a common commitment to capacity discipline among American, Delta, and United (at the very least), higher oil prices will put pressure on earnings — and undercut most airline stocks.

United Airlines hasn’t made capacity discipline a priority recently. Image source: United Airlines.

We’ve seen this argument before

The idea that higher oil prices might be good for airline stocks isn’t new. Two years ago, Wolfe Research analyst Hunter Keay asserted that rising oil prices would cause airlines to reduce capacity (to protect profits) — leading to strong unit revenue growth. He argued that this would drive multiple expansion by giving investors more confidence in the sustainability of airlines’ profits.

Lalwani’s analysis is similar. Whereas he was worried about airlines adding too much capacity due to low oil prices in the spring of 2017, he sees the recent run-up in oil prices as a stabilizing force that will promote capacity and pricing discipline.

Additionally, Lalwani expects the margin pressure from rising fuel prices to encourage airlines to find other cost savings opportunities. Lastly, like Keay (the Wolfe Research analyst), he expects airlines’ earnings multiples to rise substantially as investors start to look forward to an eventual margin recovery.

The facts say otherwise

Airline stocks performed strongly in the face of high oil prices during 2013 and 2014, lending some support to the argument that airline investors should prefer higher oil prices. But over the past two years, a ton of evidence to the contrary has emerged.

First, shares of American Airlines, Delta Air Lines, and United Continental have dramatically underperformed the broader market since the beginning of 2016. Among the top three airlines, United has posted the best stock performance, but its total return has been just half that of the S&P 500. Empirically, airline stocks haven’t flourished during the last two-plus years of rising oil prices.

AAL Total Return Price Chart

American Airlines stock performance. Data by YCharts.

Second, airlines have not cut back on capacity growth in response to skyrocketing oil prices. If anything, industry capacity growth has accelerated somewhat this year relative to 2017.

United Continental is leading the way, as it attempts to build up its hubs and recover lost market share. It is planning 4% to 6% annual capacity growth for the next three years, far exceeding the rate of GDP growth. American and Delta are being a little more conservative, but they are still targeting GDP-like capacity growth as they try to fend off the threat from United.

Despite this rapid capacity growth, all three legacy carriers have been able to grow unit revenue this year. However, unit revenue is recovering from a low base — and it’s not rising fast enough to offset the increase in jet fuel prices.

Indeed, rising fuel prices helped drive pre-tax margin declines of 3.5 percentage points at American Airlines and 3.8 percentage points at United Continental in 2017. Both carriers’ forecasts imply that they will suffer additional pre-tax margin erosion in 2018.

Be careful what you wish for

There’s a decent chance that airlines’ pre-tax margins could start expanding again once oil prices start to stabilize, sparking a rally in airline stocks. That said, rising oil prices aren’t the only potential threat to airlines’ bottom lines. A recession would also pinch profits for the sector.

If the recent oil price surge continues, it could actually bring the next recession closer, by driving up inflation and forcing the Federal Reserve to raise interest rates faster. (Rapid increases in interest rates have a tendency to tip the economy into recession.)

Business travel often dries up during recessions, which would have a severe negative impact on unit revenue at American, Delta, and United. Meanwhile, all three — but especially American and United — have experienced margin erosion over the past two years, leaving them less of a cushion to absorb a revenue shock.

Fortunately, with U.S. oil production rising rapidly, there’s a decent chance that oil prices will cool off later this year. That would be a welcome relief to airline investors.

    Agence France-Presse/Getty Images

Becton Dickinsondropped 4.4% to $177.07, while the S&P 500 rose 1.1% to 2,374.15. C.R. Bard jumped 20% to $302.41, making it the best performing stock in the S&P 500.

Leerink’sRichard Newitter andRavi Misra argue that “growth doesn’t come cheap.” They explain:

We had expected BDX’s M&A engine would eventually resume as the company moved into its third year post the 2015 CareFusion (CFN) acquisition; however, we do think the expectation was for tuck-in or mid-sized type transactions. This transaction is certainly on the bigger side, and will mark the largest in BDX’s history just as BDX wraps up year 2 post the CFN integration. Naturally this could raise some questions as to whether mgmt is “biting off more than it can chew.” But, size (and the hefty price tag) aside, the rationale is not entirely out of left field in our view. BCR will benefit BDX through a higher top-line & GM profile and provides several fast-growing product offerings in underpenetrated markets (i.e. PICCs, Lutonix/Drug Coated Balloons, targeted temperature mgmt). BCR’s Foley catheters and PICC products should complement BDX’s portfolio & strategy aimed at offering a single complete end- to-end medication management & safety solution to hospitals. Also, BCR’s emerging markets (EM) growth is accelerating, which should help BDX’s EM division, which has been experiencing slowing growth in recent years.

Becton Dickinson’s market capitalization fell to $37.7 billion today from $39.4 billion on Friday. It reported net income of $976 million on sales of $12.5 billion in 2016.

Boeing Reportedly Beats Airbus for American Airlines Order

Before American Airlines Group Inc. (NASDAQ: AAL) merged with U.S. Airways, the latter company had ordered 22 dual-aisle Airbus A350 passenger jets. After the merger, American, long a top Boeing Co. (NYSE: BA) customer, decided to review the order for the legacy Airbus jets and consider the newer Airbus A330neo and the Boeing 787 Dreamliner.

According to a report from Bloomberg late Friday, American has selected the 787 to replace the inherited order for 22 A350s. The airline has delayed delivery of the A350s twice, once in 2016 and again last year, a reasonably sure sign that the order would be canceled. For the record, American denies that it has made a final decision between the A330 and the 787.

Bloomberg reported that Airbus officials said Friday that negotiations with American have ended because the company could not match Boeing’s price. The 787-9 has a list price of $264.6 million, compared to a list price of $284.6 million for the Airbus A350-900, although American’s price for either plane likely would have been discounted by about 50%.

American will have received 40 of its 42 ordered Dreamliners this year, and the airline has an option on another 52. The airline’s fleet currently includes 24 smaller A330s and it did not believe that adding 22 of the larger A330-900s would be profitable. American has apparently decided that the 787 is a cost-effective replacement for its older Boeing 767s and 777s.

The A330neo has struggled with stubborn problems with its geared turbo-fan engines. The single order Airbus had for the A330-800 was canceled by Hawaiian Airlines earlier this year in favor of Boeing’s 787.

    Bloomberg

Our view: Transocvean continues to execute well, with the focus on revenue efficiency bearing fruit over the last several quarters. However, we believeTransocean shares have limited upside until the market gains more confidence in the supply/demand outlook for floating rigs in 2017-18. Currently, fundamentals continue to weaken for floating rigs, and it remains unclear where dayrates and utilization may bottom.

Expects to see 2H16 opportunities in the jackup market:Transocean expects shallow water to be the first area within the offshore market to see increased spending if oil prices remain constructive. The demand for jackups is being driven by independent oil companies and NOCs. The company still expects the deep water rig count to trend lower through at late-2016 or early-2017.

Deepwater recovery domino effect: In Transoceans view, deep water rigs currently working will remain working in a recovery. The next rigs back to work will be warm-stacked rigs, then rigs currently in the ship-yard, with rigs currently cold-stacked the last to find work. The company thinks newbuilds could cease for up to a decade during the next cycle, similar to what happened in the 1990s, with many offshore drillers opting to upgrade rigs rather than build new.

Offshore dayrates could lag in a recovery: With demand still declining, dayrates for new work are likely to remain near cash break-even to slightly higher in the near-term.Transocean thinks utilization needs to hit 80-85% before the industry starts to see pricing power for offshore rigs. The company thinks pricing could take a while to move off the bottom, even with activity increases, due to the fact that it will take the industry some time to digest the magnitude of oversupply in offshore rigs.
